Introduction
Since the PRA tightened buy-to-let underwriting in 2017, the stress test — not the deposit — is what kills most deals. Understanding the maths in advance saves you months and £500 in valuation fees. Here's exactly how it works.
The basic formula
Monthly rent must equal or exceed: (loan × stress rate ÷ 12) × ICR. Example: £200,000 loan, 5.5% stress, 145% ICR = (200,000 × 0.055 ÷ 12) × 1.45 = £1,329 minimum monthly rent. If the surveyor's rental valuation comes in lower, the loan is cut accordingly.
Why 5.5% and not your actual rate
PRA SS13/16 requires lenders to test affordability against future rate rises. Two-year and tracker products use a notional 5.5% even if you're fixing at 4%. Five-year fixes can be stressed at the actual pay rate because the borrower is protected for longer.
125% vs 145% ICR
Limited company and basic-rate taxpayer borrowers: 125% (tax on rental profit is lower so more cash services debt). Higher-rate individual borrowers (since Section 24): 145%. Additional-rate sometimes 160%. This is why limited company is so popular — it improves headroom by 16%.
Five-year fix workaround
Switching to a five-year fix can reduce stress rate to the pay rate (often 4.5%). That alone raises borrowing capacity by 20% on the same rent. The trade-off: early repayment charges if you sell or refinance.
Top-slicing
Some lenders allow you to use surplus personal income to top up rental shortfall — particularly for portfolio landlords. Common at Paragon, BM Solutions, Foundation. Useful for low-yield London property where rent rarely passes the test naturally.
What to do when it fails
Increase deposit to 40% (60% LTV usually passes anything), switch to a limited company SPV, refinance to a five-year fix, demonstrate higher rent with comparable evidence, or find a top-slicing lender. Walking away from a tight deal is often the right call — refinance risk is real.
Refinance risk
Stress tests apply at refinance too. The 4% rates of 2021 stressed at 5.5% are now real 5.5% rates being stressed at 7%+. Always model your portfolio at a 7% stress to spot future cliff edges before the lender does.
